Iceland actually has a dragon in the Icelandic coat of arms. He is one of the four protectors of Iceland.

It's a bull named Griðungur, protector of the northwestern part.
An eagle named Gammur, protector of the northeastern part.
A dragon named Dreki, protector of the southeastern part.
And the rock-giant Bergrisi, protector of the southwestern part.

And they have this, a dragon called Hvìtserkur. (White Shirt)

For those who are interested (and have the TV channel Talking Pictures TV), the first episode of the 1967 TV series Danny the Dragon will be playing at 10:45am on Saturday and will be playing the remaining nine episodes on the following Saturdays; been part of the channel's "Saturday Morning Matinee" alongside other old shows/films at the time that kids who attended a matinee in their ABC/other local cinema in their youth may recognize.

The series is about a trio of children meeting an alien dragon named Danny (a shortened version of his full name) who has been unintentionally separated from his "school ship" and crashed on Earth.
Agreeing to help the young Dragon get back, the kids are left with the challenge of not only helping Danny find food but also keeping him and his ship secret - a task made more difficult by Danny's childish inquisitiveness and with the likes of Potter, a bumbling but persistent policeman who assumes the children are up to no good, and a paranoid farmer with an itchy trigger finger keeping the group on their toes.

The series stars Christopher Cooper (The Newcomers), Jack Wild (Oliver!, H.R. Pufnstuf), Sally Thomsett (The Railway Children, Straw Dogs), Patrick Newell (The Avengers, Sherlock Holmes and Doctor Watson), Peter Butterworth (Doctor Who, Catweazle), Frank Thornton (Last of the Summer Wine, Are You Been Served?) and with Kenneth Connor ('Allo 'Allo and the Carry On films) as the voice of Danny.

However, why just have another flag with a cross on it when you can have a flag with a Dragon on it; said Dragon also been the symbol of your people and from a story where a young Merlin shows up?

On a side note, there are plans to build a giant Welsh Dragon statue (made of Bronze) but are currently on hold. The following is a mock-up image of how it would look if completed:

True there is the Dewi sant cross. And I agree we need our Dragon statue. Scotland (fellow member of picking great national animal club) has many unicorn statues so we need to follow up.
